I've noticed on occasion that my 4x4 switch shows neutral when it definately is not,(when driving down the road.) When I notice this I always pull over and push it back to 2wd. Does this sound like a problem with the switch or the encoder motor? It doesn't seem to hurt anything but I dont want to take a chance.

Also I noticed that when this happens it happens as soon as the ignition is switched on, not randomly afterwards.

I was having the same prob and today all the lights on my 4x4 switch went off. So I ordered a encoder motor hoping that is it.

my dad's 03 tahoe does the same thing every once in a while, the red Nuetral light illuminates when its quite obvious that, when traveling at 65mph down the highway, the transfer case is indeed not in neutral...
It never sets any codes in the TCSM that ive found, so Im not sure? :confused:

I've got this same problem in my 2500 Suburban. My 4x4 switch panel normally shows I'm in neutral (red light) when I start the truck. It's definitely not in neutral. I used to always be able to push the 2 Hi button and it stay there. Now I push it and get a loud, repetitive bang as it sounds like it's trying to engage something in the transfer case. After a few tries it quits and the red light stays on.
No warning messages or check engine lights and the transfer case is full of clean fluid.
Any ideas?

Do any of you guys ever get the "Service 4WD" light in the info center when this happens?
I'm sure you guys know already, but the 4WD switches in our rigs have a poor design where the connector pins are soldered onto the circuit board.
I was having an issue where my 4WD switch would not work at all, then work fine, then not work, flash random lights etc.
I pulled the switch out to take a look at it, and I could see where the pins had broke loose from their respective solder joints.
I re-soldered the pins to the circuit board, and my switch is like new, and works perfectly.
You guys might want to pull your switches and have a look. Not saying it will solve your problems, but it certainly couldn't hurt.
